I have Powergallery v2 installed using Grid + Lightbox.

Full size image settings are 823w x 617h - Fit to box

Any image that is small e.g. 318 x 318 is being stretched and they look terrible. Is it possible for the small images to be displayed exactly how they are instead of being resized?

No, the gallery should be sized to accommodate the smaller images. when you set the image width and hight for the images, this is applied to the image tag as well, so even if the resize script did not resize the images, the image tag would still be set to show the image at a larger size causing the distortion.
